Balkrishna Industries Ltd (BIL) is a niche tyre manufacturer of specialty/off highway tyres for use in agriculture, mining and construction sector. Almost 90% of its revenues are generated from exports to Europe (50%), US (20%), Middle East, Africa, Australia,Asia. With global tyre majors focusing primarily on the automotive business, we expect BIL to increase its global market share in the OTR segment to 6% (currently 3%) over the next three years. BIL�s
capability to customize and its vast experience will provide additional traction.


BIL has earmarked capex of Rs14bn for the next three years for capacity expansion through 1) setting up a greenfield plant at Gujarat with the capacity of 250T/day and 2) increasing the capacity of Aurangabad facility to 105T/day from 85T/day currently. These expansions will come on stream over the next couple of years and will place BIL in a better position to service strong demand growth expected in US and Europe.


BIL imports 70% of its rubber (major raw material) requirement at zero duty through advance licensing scheme. Furthermore, the prices of BIL�s products are ~30% cheaper than competitors, which provide sufficient headroom to raise prices in inflationary times. This leads
to higher OPM (~20%) for the company compared to <~15% OPM for its domestic peers.


FY10 was an exceptional year for BIL with a 24% OPM and three-fold jump in PAT. We believe BIL will revert to its historic average OPM of 19-20%. The company is likely to deliver a 23.7% revenue CAGR over FY10-12. With superior return ratios, a healthy balance sheet (D/E of
0.7x) and 17% PAT growth in FY12, we find the stock attractively valued at EV/EBIDTA of 5.2x and P/E of 5.9x on FY12 estimates. We recommend a BUY with a target price of Rs900.

Weekly Report 24-10-2010

Another week of consolidation has just gone by as the key Indian stock indices seem to be struggling for direction. Even the global markets are not doing a great deal as investors digest the latest corporate earnings amid prospects of further monetary easing by the Fed early next month. That will indeed be a big event that everyone will watch closely. China has just surprised the world by announcing rate hikes.Also, data this week suggested that the Chinese economy is moderating.The G-20 finance ministers will meet this weekend in South Korea ahead of next month's leaders' summit at the same venue. The G-20 meet comes amid a bitter global bickering over uneven trade and money flows hurting the recovery process. Nothing concrete is expected out of the G-20 meet this week as China continues to resist demands to let yuan rise more freely.

Coming back to India, the market may remain in a state of flux next week as well. The Diwali week is packed with big events with potential to move the markets either way at least temporarily. The policy meetings of the RBI and the Fed are scheduled in early November along
with the US congressional elections and the Obama visit. Apart from that we will get the usual economic data early in the month. Results will continue to pour in from all corners of the world. Next week we will also have the F&O expiry for the current month's derivative contracts. One should remain cautious given the uncertainty over the near-term direction of the market. Stick to a stock-centric approach and avoid taking aggressive bets either way.

In terms of global data points, existing home sales, consumer confidence, durable goods orders, home prices, new home sales, GDP and consumer sentiment reports will be out nest week in the US. Statistics on UK GDP and Germany's CPI will also be announced besides BOJ's policy meeting.

The big story for the coming week will of course be the mega Coal India IPO which opens on Monday. Meanwhile, the volatile consolidation phase continues in the Indian market. Investors seem to be treading cautiously given that we are in the midst of the earnings season.Also, some cooling was expected as last month's rally had left the market a little overheated. So, after five straight weeks of advance,which lifted the key indices near their all-time highs, we have seen a minor pullback over the last two weeks. Still, the bulls almost pulled off new highs in the middle of this week when the Sensex soared by nearly 500 points only to retreat in the next two sessions.

After this week's volatility people are bound to be a little jittery about the near-term prospects for the market. And, there are no easy answers as results will continue to trickle in. At the same time, the anxiety over the fragile external scenario will keep the market players on tenterhooks. The heightened action in the global currency markets and the verbal feud over the sticky issue could also weigh on the sentiment. Fed chief Ben S. Bernanke says he is ready to ease the monetary stance further but will be cautious in unleashing
Quantitative Easing 2.

All eyes are now on the next

Investment Rationale

Capacity Expansion to Boost Top-line and Margins: TNPL is under the process of mill expansion for increasing the production capacity from 245,000mtpa to 400,000mtpa by adding a new paper machine (PM 3), with an outlay of `1,000 Crore. The expansion is scheduled to be completed by October 10 while the additional production will be available from November 10. This would certainly drive the volume for TNPL leading to increase in revenue in coming years.

After the above expansion, manufacturing cost would go down while paper production would increase significantly leading to increase in margins.

TNPL is expecting to increase the output of its branded copier paper which enjoys demand in domestic and international market.It also plans to introduce a new line of packaged paper namely double folio examination paper

Rise in international pulp prices would be beneficial for TNPL:Earthquake in Chile which disrupted pulp supplies, and withdrawal of subsidy by the US Government (USD125-150 per mt) for the treatment of black liquor generated during pulp manufacturing, has pushed up the pulp prices leading to rise in international markets. Since TNPLs pulp demand is mostly met by its own production, rise in pulp prices would be beneficial for TNPL.

Availability of Bagasse to Improve:

Sugarcane production is expected to rise this year on account of good monsoon. With increased production of sugarcane, availability of Bagasse, the key raw material for TNPL, will improve leading to improved margins for the company.

New Projects to Improve Margins: The Company has taken up implementation of three new projects during the current year with a total capital outlay of `385 Crore. On competition (expected by December 11), these projects will boost up the margins for the company. The projects include: a) Installation of a 300tpd De-inking pulp plant to produce pulp from waste paper; b) Revamping of Steam & Power System to improve the energy efficiency; c) Installation of 600tpd cement plant for managing mill generated wastes - lime sludge and fly ash.

JV for Setting up Precipitated Calcium Carbonate (PCC) Plant: TNPL has entered into a long term agreement with M/s. Omya International AG,Switzerland for setting up an on-site PCC plant in TNPL premises on Built, Own & Operate (BOO) model. The Plant will have a capacity to produce 60,000 of PCC per annum. The Project is scheduled to go on stream by December 2011.

Industry opportunities: Paper industry is expected to grow at a CAGR of 8% during FY10-14 on back of healthy growth in the economy.

Governments thrust on education and growing economy will also act as a catalyst for the industry growth.On account of its low cost printing industry, India became a favorable destination for printing out sourcing projects.

The paper consumption in India is expected to increase as the per capital paper consumption is only 8kg as against world average of 56kg.


Recommendation

TNPL is expected to see a growth in its sales volume from third-fourth quarter this fiscal on account of significant capacity expansion scheduled to begin production in November this year. At CMP 140.80,the stock is trading at a forward P/E and Cash P/E of 6.7x and 3.5x on FY11E earnings. In addition, TNPL paid dividend of 45% in FY10 resulting in a dividend yield of 3.1%. The stock can be bought for a medium term target of 170 .
